The unemployment rate, which was 5 percent in December 2007, rose to 9.5 percent in June 2009, and peaked at 10 percent in October 2009.\r\n\r\nThe financial effects of the Great Recession were similarly outsized: Home prices fell approximately 30 percent, on average, from their mid-2006 peak to mid-2009, while the S&amp;P 500 index fell 57 percent from its October 2007 peak to its trough in March 2009. Profits, in turn, are also determined by the price of the outputs the firm sells and by the price of the inputs, like labor or raw materials, the firm needs to buy.\u00a0Aggregate supply (AS)\u00a0refers to the total quantity of output (i.e. real GDP) firms will produce and sell. The\u00a0aggregate supply (AS) curve\u00a0shows the total quantity of output (i.e. real GDP) that firms will produce and sell at each price level.<\/p>\r\nFig. 1 shows an aggregate supply curve. In the following paragraphs, we will walk through the elements of the diagram one at a time: the horizontal and vertical axes, the aggregate supply curve itself, and the meaning of the potential \/ full employment GDP vertical line.\r\n<figure id=\"CNX_Econ_C24_001\" class=\"ui-has-child-figcaption\">\r\n<div class=\"title\">Fig. 1-The Aggregate Supply Curve<\/div>\r\n<span id=\"mCNX_Econ_C24_001\"><img src=\"https:\/\/cnx.org\/resources\/ef2a42cfa1d2568c0c9f88eb70c35e6499f3d595\/CNX_Econ_C24_001.jpg\" alt=\"The graph shows an upward sloping aggregate supply curve. The potential GDP line shows the maximum that the economy can produce with full employment of workers and physical capital.<\/figcaption><\/figure>\r\n<p id=\"ch24mod02_p04\">The horizontal axis of the diagram shows real GDP\u2014that is, the level of GDP adjusted for inflation. The vertical axis shows the price level. Remember that the price level is different from the inflation rate. Visualize the price level as an index number, like the GDP deflator, while the inflation rate is the percentage change between price levels over time.<\/p>\r\n<p id=\"ch24mod02_p05\">As the price level (the average price of all goods and services produced in the economy) rises, the aggregate quantity of goods and services supplied rises as well. Why? The price level shown on the vertical axis represents prices for final goods or outputs bought in the economy\u2014like the GDP deflator\u2014not the price level for intermediate goods and services that are inputs to production. Thus, <span style=\"text-decoration: underline\">the AS curve describes how suppliers will react to a higher price level for final outputs of goods and services, while holding the prices of inputs like labor and energy constant<\/span>. If firms across the economy face a situation where the price level of what they produce and sell is rising, but their costs of production are not rising, then the lure of higher profits will induce them to expand production.<\/p>\r\n<p id=\"ch24mod02_p06\"><a href=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172212\/as-curve.png\"><img class=\"alignright wp-image-6655\" src=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172212\/as-curve.png\" alt=\"\" width=\"450\" height=\"308\" \/><\/a>The slope of an AS curve changes from nearly flat at its far left to nearly vertical at its far right. At the far left of the aggregate supply curve, the level of output in the economy is far below\u00a0potential GDP, which is defined as the quantity that an economy can produce by fully employing its existing levels of labor, physical capital, and technology, in the context of its existing market and legal institutions. At these relatively low levels of output, levels of unemployment are high, and many factories are running only part-time, or have closed their doors. In this situation, a relatively small increase in the prices of the outputs that businesses sell\u2014while making the assumption of no rise in input prices\u2014can encourage a considerable surge in the quantity of aggregate supply because so many workers and factories are ready to swing into production.<\/p>\r\n<p id=\"ch24mod02_p07\">As the quantity produced increases, however, certain firms and industries will start running into limits: perhaps nearly all of the expert workers in a certain industry will have jobs or factories in certain geographic areas or industries will be running at full speed. In the intermediate area of the AS curve, a higher price level for outputs continues to encourage a greater quantity of output\u2014but as the increasingly steep upward slope of the aggregate supply curve shows, the increase in quantity in response to a given rise in the price level will not be quite as large. (Read the following Clear It Up feature to learn why the AS curve crosses potential GDP.)<\/p>\r\n<p class=\"textbox shaded indent\"><strong>Full Employment or Potential GDP<\/strong> indicates a level of output where resources and technology are used fully which translates into a low unemployment rate or the natural rate of unemployment (about 5%) where only frictional and structural\u00a0unemployment occur while there is not cyclical unemployment. \u00a0While it is possible for an economy to produce more than the full employment GDP, it is likely to lead to harmful inflation and be unsustainable in the long run. \u00a0In this example, the vertical line in the exhibit shows that potential GDP occurs at a total output of 9,500. \u00a0Potential or full employment GDP is therefore a desirable output level with low unemployment and inflation.<\/p>\r\n\r\n<div><a href=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172216\/full-employment-GDP.png\"><img class=\"wp-image-6656 alignright\" src=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172216\/full-employment-GDP.png\" alt=\"\" width=\"400\" height=\"277\" \/><\/a><\/div>\r\n<div><\/div>\r\n<div><\/div>\r\n<div><\/div>\r\n<div id=\"ch24mod02_clear01\" class=\"note economics clearup ui-has-child-title\">At the far right, the aggregate supply curve becomes nearly vertical. At this quantity, higher prices for outputs cannot encourage additional output, because even if firms want to expand output, the inputs of labor and machinery in the economy are fully employed. \u00a0The economy has reached its maximum capacity.<\/div>\r\n<h1>The Aggregate Demand Curve<\/h1>\r\n<p id=\"ch24mod02_p10\">Aggregate demand (AD)\u00a0refers to the <span style=\"text-decoration: underline\">amount of total spending on domestic goods and services in an economy<\/span>. (Strictly speaking, AD is what economists call total planned expenditure.) It includes all four components of demand: consumption, investment, government spending, and net exports (exports minus imports). This demand is determined by a number of factors, but one of them is the price level\u2014recall though, that the <span style=\"text-decoration: underline\">price level is an index number such as the GDP deflator that measures the average price of the things we buy<\/span>. The\u00a0aggregate demand (AD) curve\u00a0shows the total spending on domestic goods and services at each price level.<\/p>\r\n<p id=\"ch24mod02_p11\">Fig. 2 presents an aggregate demand (AD) curve. Just like the aggregate supply curve, the horizontal axis shows real GDP and the vertical axis shows the price level. The AD curve slopes down, which means that increases in the price level of outputs lead to a lower quantity of total spending. The reasons behind this shape are related to how changes in the price level affect the different components of aggregate demand. The following components make up aggregate demand: consumption spending (C), investment spending (I), government spending (G), and spending on exports (X) minus imports (M): C + I + G + X \u2013 M.<\/p>\r\n\r\n<figure id=\"CNX_Econ_C24_002\" class=\"ui-has-child-figcaption\">\r\n<div class=\"title\">Fig. 2-The Aggregate Demand Curve<\/div>\r\n<span id=\"mCNX_Econ_C24_002\"><img src=\"https:\/\/cnx.org\/resources\/02ba63f402ceb6b97215f19318d7e703eb41d4a9\/CNX_Econ_C24_002.jpg\" alt=\"The graph shows a downward sloping aggregate demand curve.\" \/><\/span>\r\n\r\n<figcaption>Aggregate demand (AD) slopes down, showing that, as the price level rises, the amount of total spending on domestic goods and services declines.<\/figcaption><\/figure>\r\n<p id=\"ch24mod02_p12\">The <span style=\"text-decoration: underline\">wealth effect<\/span> holds that as the price level increases, the buying power of savings that people have stored up in bank accounts and other assets will diminish, eaten away to some extent by inflation. Because a rise in the price level reduces people\u2019s wealth, consumption spending will fall as the price level rises.<\/p>\r\n<p id=\"ch24mod02_p13\">The <span style=\"text-decoration: underline\">interest rate<\/span> effect is that as prices for outputs rise, the same purchases will take more money or credit to accomplish. This additional demand for money and credit will push interest rates higher. In turn, higher interest rates will reduce borrowing by businesses for investment purposes and reduce borrowing by households for homes and cars\u2014thus reducing consumption and investment spending.<\/p>\r\n<p id=\"ch24mod02_p14\">The <span style=\"text-decoration: underline\">foreign price effect<\/span> points out that if prices rise in the United States while remaining fixed in other countries, then goods in the United States will be relatively more expensive compared to goods in the rest of the world. U.S.\u00a0<span class=\"no-emphasis\">exports<\/span>\u00a0will be relatively more expensive, and the quantity of exports sold will fall. U.S.\u00a0<span class=\"no-emphasis\">imports<\/span>\u00a0from abroad will be relatively cheaper, so the quantity of imports will rise. Thus, a higher domestic price level, relative to price levels in other countries, will reduce net export expenditures.<\/p>\r\n<p id=\"ch24mod02_p15\">Truth be told, among economists all three of these effects are controversial, in part because they do not seem to be very large. For this reason, the aggregate demand curve in Fig. 2\u00a0slopes downward fairly steeply; the steep slope indicates that a higher price level for final outputs reduces aggregate demand for all three of these reasons, but that the change in the quantity of aggregate demand as a result of changes in price level is not very large.<\/p>\r\n\r\n<h1>Equilibrium in the Aggregate Demand\/Aggregate Supply Model<\/h1>\r\n<p id=\"ch24mod02_p19\">The intersection of the aggregate supply and aggregate demand curves shows the equilibrium level of real GDP and the equilibrium price level in the economy. At a relatively low price level for output, firms have little incentive to produce, although consumers would be willing to purchase a high quantity. As the price level for outputs rises, aggregate supply rises and aggregate demand falls until the equilibrium point is reached.<\/p>\r\n<p id=\"ch24mod02_p20\">Fig. 3 combines the AS curve from Fig. 1\u00a0and the AD curve from Fig. 2\u00a0and places them both on a single diagram. In the short run, if demand is too low (or too high), it is possible for producers to supply less GDP (or more GDP) than potential. In the long run, however, producers are limited to producing at potential GDP. For this reason, what we have been calling the AS curve, will from this point on may also be referred to as the\u00a0short run aggregate supply (SRAS) curve. Profits, in turn, are also determined by the price of the outputs the firm sells and by the price of the inputs, like labor or raw materials, the firm needs to buy.\u00a0Aggregate supply (AS)\u00a0refers to the total quantity of output (i.e. real GDP) firms will produce and sell. The\u00a0aggregate supply (AS) curve\u00a0shows the total quantity of output (i.e. real GDP) that firms will produce and sell at each price level.<\/p>\n<p>Fig. 1 shows an aggregate supply curve. In the following paragraphs, we will walk through the elements of the diagram one at a time: the horizontal and vertical axes, the aggregate supply curve itself, and the meaning of the potential \/ full employment GDP vertical line.<\/p>\n<figure id=\"CNX_Econ_C24_001\" class=\"ui-has-child-figcaption\">\n<div class=\"title\">Fig. 1-The Aggregate Supply Curve<\/div>\n<p><span id=\"mCNX_Econ_C24_001\"><img decoding=\"async\" src=\"https:\/\/cnx.org\/resources\/ef2a42cfa1d2568c0c9f88eb70c35e6499f3d595\/CNX_Econ_C24_001.jpg\" alt=\"The graph shows an upward sloping aggregate supply curve. The vertical axis shows the price level. Remember that the price level is different from the inflation rate. Visualize the price level as an index number, like the GDP deflator, while the inflation rate is the percentage change between price levels over time.<\/p>\n<p id=\"ch24mod02_p05\">As the price level (the average price of all goods and services produced in the economy) rises, the aggregate quantity of goods and services supplied rises as well. Why? The price level shown on the vertical axis represents prices for final goods or outputs bought in the economy\u2014like the GDP deflator\u2014not the price level for intermediate goods and services that are inputs to production. Thus, <span style=\"text-decoration: underline\">the AS curve describes how suppliers will react to a higher price level for final outputs of goods and services, while holding the prices of inputs like labor and energy constant<\/span>. If firms across the economy face a situation where the price level of what they produce and sell is rising, but their costs of production are not rising, then the lure of higher profits will induce them to expand production.<\/p>\n<p id=\"ch24mod02_p06\"><a href=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172212\/as-curve.png\"><img loading=\"lazy\" decoding=\"async\" class=\"alignright wp-image-6655\" src=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172212\/as-curve.png\" alt=\"\" width=\"450\" height=\"308\" \/><\/a>The slope of an AS curve changes from nearly flat at its far left to nearly vertical at its far right. At the far left of the aggregate supply curve, the level of output in the economy is far below\u00a0potential GDP, which is defined as the quantity that an economy can produce by fully employing its existing levels of labor, physical capital, and technology, in the context of its existing market and legal institutions. At these relatively low levels of output, levels of unemployment are high, and many factories are running only part-time, or have closed their doors. In this situation, a relatively small increase in the prices of the outputs that businesses sell\u2014while making the assumption of no rise in input prices\u2014can encourage a considerable surge in the quantity of aggregate supply because so many workers and factories are ready to swing into production.<\/p>\n<p id=\"ch24mod02_p07\">As the quantity produced increases, however, certain firms and industries will start running into limits: perhaps nearly all of the expert workers in a certain industry will have jobs or factories in certain geographic areas or industries will be running at full speed. In the intermediate area of the AS curve, a higher price level for outputs continues to encourage a greater quantity of output\u2014but as the increasingly steep upward slope of the aggregate supply curve shows, the increase in quantity in response to a given rise in the price level will not be quite as large. (Read the following Clear It Up feature to learn why the AS curve crosses potential GDP.)<\/p>\n<p class=\"textbox shaded indent\"><strong>Full Employment or Potential GDP<\/strong> indicates a level of output where resources and technology are used fully which translates into a low unemployment rate or the natural rate of unemployment (about 5%) where only frictional and structural\u00a0unemployment occur while there is not cyclical unemployment. \u00a0While it is possible for an economy to produce more than the full employment GDP, it is likely to lead to harmful inflation and be unsustainable in the long run. \u00a0In this example, the vertical line in the exhibit shows that potential GDP occurs at a total output of 9,500. \u00a0Potential or full employment GDP is therefore a desirable output level with low unemployment and inflation.<\/p>\n<div><a href=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172216\/full-employment-GDP.png\"><img loading=\"lazy\" decoding=\"async\" class=\"wp-image-6656 alignright\" src=\"https:\/\/s3-us-west-2.amazonaws.com\/courses-images\/wp-content\/uploads\/sites\/1681\/2017\/07\/10172216\/full-employment-GDP.png\" alt=\"\" width=\"400\" height=\"277\" \/><\/a><\/div>\n<div><\/div>\n<div><\/div>\n<div><\/div>\n<div id=\"ch24mod02_clear01\" class=\"note economics clearup ui-has-child-title\">At the far right, the aggregate supply curve becomes nearly vertical. At this quantity, higher prices for outputs cannot encourage additional output, because even if firms want to expand output, the inputs of labor and machinery in the economy are fully employed. \u00a0The economy has reached its maximum capacity.<\/div>\n<h1>The Aggregate Demand Curve<\/h1>\n<p id=\"ch24mod02_p10\">Aggregate demand (AD)\u00a0refers to the <span style=\"text-decoration: underline\">amount of total spending on domestic goods and services in an economy<\/span>. (Strictly speaking, AD is what economists call total planned expenditure.) It includes all four components of demand: consumption, investment, government spending, and net exports (exports minus imports). This demand is determined by a number of factors, but one of them is the price level\u2014recall though, that the <span style=\"text-decoration: underline\">price level is an index number such as the GDP deflator that measures the average price of the things we buy<\/span>. The\u00a0aggregate demand (AD) curve\u00a0shows the total spending on domestic goods and services at each price level.<\/p>\n<p id=\"ch24mod02_p11\">Fig. 2 presents an aggregate demand (AD) curve. Just like the aggregate supply curve, the horizontal axis shows real GDP and the vertical axis shows the price level. The AD curve slopes down, which means that increases in the price level of outputs lead to a lower quantity of total spending. The reasons behind this shape are related to how changes in the price level affect the different components of aggregate demand. The following components make up aggregate demand: consumption spending (C), investment spending (I), government spending (G), and spending on exports (X) minus imports (M): C + I + G + X \u2013 M.<\/p>\n<figure id=\"CNX_Econ_C24_002\" class=\"ui-has-child-figcaption\">\n<div class=\"title\">Fig. 2-The Aggregate Demand Curve<\/div>\n<p><span id=\"mCNX_Econ_C24_002\"><img decoding=\"async\" src=\"https:\/\/cnx.org\/resources\/02ba63f402ceb6b97215f19318d7e703eb41d4a9\/CNX_Econ_C24_002.jpg\" alt=\"The graph shows a downward sloping aggregate demand curve.\" \/><\/span><figcaption>Aggregate demand (AD) slopes down, showing that, as the price level rises, the amount of total spending on domestic goods and services declines.<\/figcaption><\/figure>\n<p id=\"ch24mod02_p12\">The <span style=\"text-decoration: underline\">wealth effect<\/span> holds that as the price level increases, the buying power of savings that people have stored up in bank accounts and other assets will diminish, eaten away to some extent by inflation. Because a rise in the price level reduces people\u2019s wealth, consumption spending will fall as the price level rises.<\/p>\n<p id=\"ch24mod02_p13\">The <span style=\"text-decoration: underline\">interest rate<\/span> effect is that as prices for outputs rise, the same purchases will take more money or credit to accomplish. This additional demand for money and credit will push interest rates higher. In turn, higher interest rates will reduce borrowing by businesses for investment purposes and reduce borrowing by households for homes and cars\u2014thus reducing consumption and investment spending.<\/p>\n<p id=\"ch24mod02_p14\">The <span style=\"text-decoration: underline\">foreign price effect<\/span> points out that if prices rise in the United States while remaining fixed in other countries, then goods in the United States will be relatively more expensive compared to goods in the rest of the world. U.S.\u00a0<span class=\"no-emphasis\">exports<\/span>\u00a0will be relatively more expensive, and the quantity of exports sold will fall. U.S.\u00a0<span class=\"no-emphasis\">imports<\/span>\u00a0from abroad will be relatively cheaper, so the quantity of imports will rise. Thus, a higher domestic price level, relative to price levels in other countries, will reduce net export expenditures.<\/p>\n<p id=\"ch24mod02_p15\">Truth be told, among economists all three of these effects are controversial, in part because they do not seem to be very large. For this reason, the aggregate demand curve in Fig. 2\u00a0slopes downward fairly steeply; the steep slope indicates that a higher price level for final outputs reduces aggregate demand for all three of these reasons, but that the change in the quantity of aggregate demand as a result of changes in price level is not very large.<\/p>\n<h1>Equilibrium in the Aggregate Demand\/Aggregate Supply Model<\/h1>\n<p id=\"ch24mod02_p19\">The intersection of the aggregate supply and aggregate demand curves shows the equilibrium level of real GDP and the equilibrium price level in the economy. At a relatively low price level for output, firms have little incentive to produce, although consumers would be willing to purchase a high quantity. As the price level for outputs rises, aggregate supply rises and aggregate demand falls until the equilibrium point is reached.<\/p>\n<p id=\"ch24mod02_p20\">Fig. 3 combines the AS curve from Fig. 1\u00a0and the AD curve from Fig. 2\u00a0and places them both on a single diagram. In the short run, if demand is too low (or too high), it is possible for producers to supply less GDP (or more GDP) than potential. In the long run, however, producers are limited to producing at potential GDP. For this reason, what we have been calling the AS curve, will from this point on may also be referred to as the\u00a0short run aggregate supply (SRAS) curve.
